Alright, my first question is, is it illegal to use the auto command to cast spells?
Heres the main question though, while using the auto command (not sure if this happens any other time), every so often there will come up the words, Cast this spell on whom? and I will lose the spell. Obviously the target is right in front of me so I am wondering if this is supposed to happen or if it is a bug (this might be in the wrong forum, sorry)?

I have seen this error come up without even having to use that command. For example - When fighting three mobs in one room, they are all attacking me and I am casting spells at will. In most cases I use a command that is non-targeted (eg. cast 'magic missile').
When I kill one, there is a lag between its death, and my char switching to the next char. Typing my untargeted command will result in the error message you get as the code thinks I am not in battle (since while they are fighting me, I am NOT fighting them).
I could use a targeted command, but I prefer my non-targeted one for now.
Is this what is happening to you?
It is the only thing I can think of for what you describe.

In my experience 'Cast this spell on whom?' appears when the target which the auto command believed it was directed against is now no longer there.
This could be as Stayne said, because the target is now deceased and you have not yet engaged a further foe... or equally, because all foes are now dead.
Auto commands are very rapidly actioned, whereas the code loops which check for the foe and the lag that is built in between finishing one foe and turning on another are slowed. Occasionally, this will result in an auto command trying to be processed without a valid target.

Ahh, but I do lose something over, I lose time (which is probably I think more important) and a memorised spell (it starts to cast and then it says Cast the spell on whom?) .
Ursan: It happens in the middle of a battle, when the foe is still there, not when its dead.
Stayne: I happens when im only fighting one foe though as well, though it might happen when it is checking if there are other foes.
On a second note, this might be related to the fact that sometimes when your fleeing, it will say your not fighting anyone.

Err, maybe I dont lose the spell...but I still think the time lost is pretty valuable in a wizzy fight, where every second lost is another chance for you to get shred to pieces.
